Inventory Turnover Ratio: How to Calculate It and What It Tells You

Inventory turnover ratio

Inventory turnover measures how efficiently a business converts inventory into sales or consumption.

It is most useful when treated as a management signal rather than a stand-alone target.

The ratio provides context on how effectively inventory investment is supporting the business, but its real value comes from understanding what is driving the result.

A meaningful change in turnover should prompt management to look deeper at demand, purchasing, assortment, replenishment and stock availability before the issue becomes a larger working-capital or service problem.

What does inventory turnover tell management?

A low turnover may indicate:

Very high turnover is not automatically good either. It may indicate insufficient inventory and contribute to stockouts or lost sales.

The objective is therefore not simply to maximise turnover.

It is to achieve an appropriate balance between working-capital efficiency and product availability.

Don’t rely on one company-wide number

A company-level inventory-turn figure can hide significant problems.

Analyse turnover by:

  • category;
  • SKU;
  • location;
  • channel;
  • brand;
  • business unit.

One category may be turning rapidly while another contains significant excess stock.

Trends matter

A single month’s turnover provides limited information.

Management should monitor whether turnover is improving or deteriorating and investigate significant changes.

Used alongside ageing, stockouts and service levels, inventory turnover becomes a powerful management indicator.
